Quantitative Easing vs. Quantitative Tightening: Balance Sheet Mechanics

1. The Spectrum of Balance Sheet Policy

When the Federal Reserve exhausts conventional interest rate policy (such as reaching the Zero Lower Bound), it deploys Balance Sheet Policy to directly influence longer-term borrowing costs, term premiums, and financial market liquidity:

  • Quantitative Easing (QE): Large-scale asset purchases (LSAPs) of U.S. Treasuries and Mortgage-Backed Securities (MBS) designed to expand the Fed balance sheet, suppress long-term bond yields, and flood the financial system with bank reserves.
  • Quantitative Tightening (QT): Passive or active balance sheet contraction where maturing Treasuries and MBS principal are allowed to roll off without reinvestment, draining reserves and absorbing liquidity from the private banking system.

2. The Transmission Mechanics of Quantitative Easing

When the Fed conducts QE, it does not print physical currency. Instead, the Federal Reserve Bank of New York purchases securities from Primary Dealers in the open market and credits the dealers' clearing banks with newly created electronic bank reserves:

QE Mechanics:
Fed Balance Sheet: Assets (+Treasuries/MBS) = Liabilities (+Bank Reserves)
Commercial Banking System: Assets (+Reserves) = Liabilities (+Customer Deposits)

QE influences capital markets through three primary transmission channels:

  1. Portfolio Balance Channel: By removing duration risk and Treasuries from private investors, the Fed forces capital into higher-yielding risk assets such as corporate bonds and equities.
  2. Signaling Channel: Massive asset purchases signal central bank commitment to keeping short-term rates lower for longer.
  3. Liquidity Premium Channel: Direct market absorption eliminates liquidity freezes in government debt and agency mortgage paper.

3. Quantitative Tightening: Mechanics & Cap Runoffs

During QT, the Federal Reserve sets monthly redemption caps (e.g. $60B/month Treasuries, $35B/month MBS). Principal payments from maturing bonds above the cap are reinvested in new Treasury issues at auction; principal below the cap is simply extinguished.

To fund the government's ongoing deficits when the Fed stops reinvesting, the U.S. Treasury must issue new debt to the private market. When private investors or primary dealers buy these newly issued Treasuries, cash flows out of commercial bank deposits, draining either Bank Reserves or the Overnight Reverse Repo Facility (ON RRP).

4. The Tipping Point: From RRP Cushion to Reserve Scarcity

During the initial phase of QT, liquidity is primarily drained from dormant money market cash parked in the ON RRP facility, leaving commercial bank reserves intact. However, once ON RRP balances deplete near zero, ongoing QT directly consumes bank reserves.

Institutional desks track the Lowest Comfortable Level of Reserves (LCLoR) to forecast when QT must slow down or conclude to avoid funding market stress like the September 2019 repo shock.
